TL;DR. A convertible bond is a corporate bond that the holder can swap for a fixed number of the issuer’s shares. That embedded option lets companies borrow at a coupon 1–3 percentage points below their straight-bond curve, and it hands investors an asymmetric payoff: downside floored by the bond value, upside that tracks the stock once it clears the conversion price. The trade-off is dilution — if the stock rallies, the notes convert into new shares and existing holders own a smaller slice of the company. This is the same instrument Nebius Group used in August 2026 to raise $4.5 billion for AI data-centre build-out, and it is why hedge funds run one of the oldest market-neutral strategies on Wall Street: convertible arbitrage.
What a convertible actually is
FINRA defines a convertible bond as “a bond with the option to convert into shares of common stock of the same issuer at a pre-established price” (FINRA — Bonds). Everything else follows from that one sentence. The instrument pays a coupon like any other bond, matures at par, and ranks in the capital structure as senior or subordinated debt — but the holder can, at any time before maturity (or on a specified schedule), tear up the bond and receive a fixed number of common shares instead.
The economic terms an investor cares about are:
- Principal. The face amount ($1,000 per note in the U.S. by convention).
- Coupon. The annual interest rate. Usually well below the issuer’s straight-bond yield — sometimes 0%.
- Maturity. Typically 5 to 10 years for tech issuers; the Nebius deal used tranches maturing in 2030 and 2034.
- Conversion ratio. The number of shares each $1,000 note converts into.
- Initial conversion price. Face value ÷ conversion ratio. This sets the strike above which the equity option is in the money.
- Conversion premium. How much higher the initial conversion price is than the stock price on the day of pricing, expressed as a percent. U.S. tech converts typically price at a 25–40% premium.
- Call and put schedules. Optional. A call lets the issuer force conversion once the stock trades above a threshold for a set number of days; a put lets the holder demand par back on specific dates.
A worked example: pricing a stylised convertible
Assume a growth company — call it GrowthCo — whose common stock trades at $50. GrowthCo prints a $500 million convertible senior note offering with the following terms:
- 7-year maturity, 1.00% annual coupon (paid semi-annually).
- 32.5% conversion premium.
- Each $1,000 note converts into a fixed number of shares.
The math cascades from those inputs:
- Initial conversion price = $50 × (1 + 0.325) = $66.25.
- Conversion ratio = $1,000 ÷ $66.25 = 15.09 shares per $1,000 note.
- Total shares issuable on full conversion = ($500,000,000 ÷ $1,000) × 15.09 = ~7.55 million new shares.
If GrowthCo has 100 million shares outstanding today, full conversion at maturity would dilute existing holders by roughly 7.0% (7.55m ÷ 107.55m). GrowthCo only sees that dilution if the stock trades above $66.25 — a 32.5% run — before maturity. If the stock drifts sideways or falls, holders keep the bond, collect the coupon, and get par back in cash. The 1% coupon is well below what a comparable 7-year straight bond would cost the company. That coupon saving is the cash cost of the option GrowthCo just handed away.
Why companies issue converts
Three reasons account for most convert issuance:
- Cheaper coupon than straight debt. Wikipedia’s convertible-bond entry notes that convertibles typically yield 1–3 percentage points less than the same issuer’s straight debt (Convertible bond — Wikipedia). For a company with $2–5 billion of quarterly capex, that spread compounds fast.
- Delayed and priced dilution. A straight secondary offering dilutes existing holders immediately, at the current stock price. A convert dilutes only if the stock rises to the conversion price — and it dilutes at that higher price. Management is effectively selling stock forward at a 25–40% premium to spot.
- Access when straight debt is closed. High-growth companies with negative operating cash flow often cannot issue investment-grade bonds. The convert market is far more willing to underwrite them, because bond-plus-option pricing lets investors get paid for the equity volatility.
The trade-off is that management is selling equity optionality at the bottom of the volatility surface. If the stock triples, existing holders will have watched a chunk of the upside go to convert holders who paid a below-market coupon for the privilege.
Why investors buy them
Convertibles have an asymmetric payoff shape that is difficult to replicate with any single instrument. Below the conversion price, they trade like corporate bonds and are floored by their “bond value” — the present value of coupons and principal at the issuer’s straight-bond yield. Above the conversion price, they trade like equity and rise roughly one-for-one with the stock. Around the conversion price they trade like a call option and pick up gamma.
For a long-only investor the appeal is straightforward: you own a bond, but you get to participate if the stock takes off. For an insurance company or pension plan bound by fixed-income allocation rules, a convertible book is one of the few ways to smuggle equity beta into a bond portfolio.
The convertible-arbitrage playbook
Convertible arbitrage is one of the oldest hedge-fund strategies. Wikipedia’s summary is precise: it is “the simultaneous purchase of convertible securities and the short sale of the same issuer’s common stock,” sized so the equity delta of the two legs cancels (Convertible arbitrage — Wikipedia). The fund is long the embedded option and short just enough stock to be delta-neutral at the moment of trade.
What the fund is really long is volatility. The convertible’s embedded call gets more valuable as realised stock volatility rises, regardless of direction, and the delta-neutral hedge insulates the position from small drifts in the stock. Rebalancing the short as the stock moves — buying back some shares when the stock drops, adding to the short when it rallies — systematically monetises that volatility (this is what desks mean by “scalping gamma”). The strategy’s main risks are credit (the issuer defaults and the bond piece cratters), liquidity (the convert stops trading in a crisis while the stock keeps moving), and volatility repricing (implied vol collapses and the option leg reprices lower).
Where converts go wrong
Three failure modes recur:
- Forced conversion via issuer call. Most U.S. converts include a soft-call feature that lets the issuer force conversion once the stock trades above 130% of the conversion price for 20 out of 30 trading days. Holders who wanted to keep collecting the coupon get pushed into equity earlier than they planned.
- Credit blow-up. When the equity option goes deeply out of the money, the convert is just a corporate bond — and if the issuer is a cash-burning growth company, the bond floor is not what the pricing screen says. A wave of unprofitable-tech converts issued in 2020–2021 traded well below par once rates rose and equity multiples compressed.
- Dilution at the wrong time. If the stock spikes on unrelated news — an acquisition offer, a short squeeze — and holders convert en masse, the issuer books dilution at a price that in hindsight was too low.

How the coupon saving scales with the equity option
The intuition worth carrying with you: the higher the volatility of the underlying stock, the more valuable the embedded call, and the more coupon the issuer can shave off. That is why cash-burning AI infrastructure names get their converts done at 0–2% coupons while comparable straight-bond issuance would cost them 8% or more.
